A .lvz file is a compressed file that the server sends to each and every client. When the client receives the file, the client will extract the data inside of it to either the zone's main folder (\Zones\Zone Name Here\) or a subfolder named that arena name (\Zones\Zone Name\ArenaName\). The client will then use any .bm2's, .wa2's, etc, to customize the client for that arena.
The .lvz's can also do special 'objects' that the client can see via the command *objon and *objoff (read FAQs on them for more help). These objects can do various things, such as place images on the screen, or put text at certain locations giving the client hints in a maze.
To use them in DCME, you can use the LVZ manager in the Edit menu, or in the toolbar over the tileset. From there you can import existing LVZ's, create new ones, add files, etc.
If you simply need to place images on your map, you can click the LVZ Library tab just above the tileset, right-click in the empty area, and choose Add Image.... You will then be able to create a LVZ file, import an image file and create an image definition for your picture. After that, you can select your image just like any other tile, and use the mapping tools such as the pencil or the line to place your image on the map. You can also change the layer of the image or move it around with the LVZ tool, found in the left toolbar.

For the selection, magic wand and freehand selection tools, holding Shift while you select an area lets you add to the existing selection. Holding Control will remove a portion of the selection, dropping the tiles on the map.

Here's one you might want to add to the faq. I had been regularly getting a 'subscript out of range' error when I would try to 'save map and lvz' and it would ruin the .lvl file and not save the lvz file at all.
Then I discovered the "save items" command, and I toggled off the saving of everything except the lvl and lvz files and now I no longer get the subscript out of range error.
